Themes to Watch for 2025

| February 21, 2025

Below are Themes to Watch for 2025 that we believe are worth paying attention to as we navigate the first quarter of the year: Political Policy, Interest Rates, Earnings, Valuations to name a few that are top of mind.

  1. Political Landscape

With the election season behind us and a new president in office, the political landscape will be one of the most important factors to watch in 2025. Not only do we have new leadership at the executive level, but changes in Congress will also play a significant role. We’ve already seen some market volatility, with substantial gains immediately following the election, followed by pullbacks as the market tried to assess what new policies would be enacted. The uncertainty around how the new administration and Congress will work together is something we’ll closely monitor, as clarity on these issues will be a critical theme throughout the year.

  1. Fed Rates

The Federal Reserve’s decisions will remain a key focal point as we begin the year. After raising interest rates rapidly throughout 2022 and 2023, the Fed held rates steady at around 5.5% for much of 2024. With inflation on the decline, we saw the Fed implement rate cuts starting in September, continuing into the close of the year. However, as inflation proves more persistent than expected, the Fed has indicated less certainty about continuing cuts into 2025. Lower rates could help fuel economic growth and support market performance, so monitoring the Fed’s actions in 2025 will be essential.

  1. Inflation

Inflation remains a key theme for the fifth consecutive year. After peaking at 9.1% in 2022, central banks around the world have worked to bring inflation down. Over the past two years, inflation has steadily decreased toward the 2% target. The ongoing trend will be a major focus in 2025, as we closely monitor whether inflation continues its downward trajectory and how the Fed’s policies will influence this.

  1. Policy Shifts

Policy will also be a critical theme in 2025, particularly as power transitions from a Democratic administration to a Republican-led Congress. Key policy areas to watch include potential changes to tariffs and immigration reform—both major topics during the 2024 election cycle. Tariff adjustments can significantly impact inflation, while shifts in immigration policy could affect the labor market. How these policies are executed will be important, as they have the potential to affect both the broader economy and market dynamics.

  1. Market Concentration

In recent years, the largest companies in the market have driven much of the performance. The 'Magnificent 7' companies accounted for over half of the S&P 500's gains in 2024. Moving into 2025, it will be crucial to see whether this trend continues. Our research partners predict that these top companies will still outperform the broader market, but likely at a slower pace. Keeping an eye on market concentration and how it evolves will be a key theme for investors in the coming year.

  1. Valuations & Earnings

Equity valuations are among the highest they’ve been in recent memory. This is partly due to a strong year for earnings, but also because many stocks have appreciated at a faster pace than their underlying companies’ earnings. This could put pressure on earnings growth in the coming year, and balancing portfolios across asset classes will be crucial to mitigate the risks posed by high valuations. Monitoring how companies meet or exceed earnings expectations in 2025 will be a major theme for investors.

  1. AI & Innovation

Artificial Intelligence (AI) has been one of the driving forces of growth over the past few years, and it will continue to be a dominant theme in 2025. Companies with AI-related products and services saw significant gains in 2024, driven by the promise of strong future earnings due to innovations in the space. In 2025, the question will be whether these companies can deliver on the growth already priced into their stock prices. Both AI advancements and broader technological innovation will be essential themes to watch in the year ahead.

  1. New Geopolitical Climate

While 2024 was marked by elections worldwide, 2025 will bring new leadership to many countries, potentially shifting the global geopolitical landscape. The poor performance of incumbents in elections across the globe means we’ll see significant changes in leadership across the world. These shifts could have far-reaching effects on trade, international relationships, and other critical global issues. At Katahdin, we’ll be closely watching how these new leaders will approach their countries’ governance and how the results of the 2024 elections will influence the broader geopolitical climate in 2025.
